Lower drive shaft not shimmed properly, worn bushings, incorrect shift rod adjustment. To name a few. Looks like a new case may be in order for you, especially if you can't get the nut off. But you should be able to get the pinion nut off.

The nut is rounded off because of all the metal pieces floating around getting between the clutch dog and pinion nut. After some running in this condition, the nut will get chewed to pieces and you can't get a wrench on it to hold very well. If you have just rebuilt this unit, the housing could have been out of alignment enough to have caused this, in addition to the thoughts Fred gave. Hitting an object could also be a possibility as well as leaking seals allowing water intrusion. I would say a new case is the best way to go. Look into one of the S.E.I. units. The price with warranty is unbeatable.

+1 You'll need an upper drive shaft though.

I would say a housing problem or the F&P were on their last go 'round. Look on the right hand side of the case, where the water intake holes are located, and look at the 2'nd from the bottom hole. Do you see the head of a phillips head screw? If not, you have a retaining ring housing for the pinion bearing cup, and these have a bad reputation for allowing the bearing to spin in their bore. This is another possibility.
