I would check the water pump and make sure it is sealed.

You might want to check the parts diagram for your motor to see if you will also need the "drive shaft collar and spacer" which goes above the WP impeller. (if your motor model has/uses them) If used, they are NOT part of the water pump kit and needs to be purchased separately.

mxmike may be talking about the same thing as I am, but the top of the white housing is a black bushing that makes a seal around the pipe that leads up to the bottom of your block. I have forgot to install mine after a impeller rebuild and had excessive leakage where you are, as well as an overheat.

Funny thing about that is my OEM Yamaha manual doesn't mention nor show anything above the the impeller housing on the shaft. What your saying makes perfect sense as some older Merc Alpha lowers had that seal on the shaft. I had some rubber round stock so I threw it in the lathe and made a rubber sleeve seal of my own. It's most likely the cause as all the gaskets and seals were in great shape when I tore down the pump.

    Thanks

My version of the shaft water pump top seal, "O" Ring to pump housing and rubber backup sleeve to keep "O" Ring from riding up:
